Try this and see if it works.  Reboot the machine and at the lilo "boot"
prompt, type "linux 3"  this has the effect of booting the system into run
level 3 instead of the default run level 5 (with XDM running)  Once you
have done this, try logging into the system as root and see whether you
are able.  If you are, then you definitely have something wrong with XDM.
If you are still not able to log in, then your problems sound to be with
the /etc/passwd file on your system.  I would definitely need more
information to even hesitate a guess about the cause then.

Note that if it is indeed your /etc/passwd file, you can always boot into
single user mode and still get access to your system.  To boot into single
user mode, just type "linux single" at the lilo boot prompt.  This will
drop you into a shell where you can perform system maintenance as well as
change the root password (should you ever forget it!)
